I am trying to upload an image of about 1.2Mb size and I've set the maximum image size to be 3MB. In attachments window, when I click upload, it uploads but then gives this error

That is a server issue - more specifically a mysql issue. You need to increase the size of max_allowed_packet in your my.cnf file. If you don't have access to do this, you will have to talk to your host about the error.
