I have not really looked at how it works in vBulletin YET but I am going to... but in the meantime, I was just wondering if someone could help explain how the hook system is programmed?

I think I want to implement something VERY similar in my own applications.

There are hooks all over the PHP files that runs a vB forum. From your adminCP you can add stuff to the hook locations.
