What would be the best way to replicate this? I heard I can do it with custom usergroups, but, couldn't find a way to add an image.

User Ranks in the ACP. You can make it show an image based on the person's usergroup. I have the same system setup on my site.

Ok I think I know what I need to do now. Does it have any limits? Can you add a person to as many usergroups as you want?

Yep, as long as you set the Display Type to Always, and the Stack Rank to Yes
