Is there a way to only have Option 1 (Enter the URL to the Image on Another Website) in the usercp? I would like my members to only have the option of linking images from other websites for an avatar. I dont want them to upload images from they computer. Can I just have that option 1 and do away with 2?

Default vBulletin does not allow linking to external images at all for avatars. Regardless of the option you choose, the image will always be uploaded to the server and the local copy of the image used.
