Yes - They can be used to replace the default vBulletin Post Icons and Smilies (Which are smilies as well - Just different ones.) The default vBulletin ones look horrid on a dark background - If you want to use them just overwrite the contents of the images/icons and images/smilies directories with them.

I have translated it to german and modified the thread statusicons and some other things. Now I use it on powerforen.de.

No - There were only minor changes to the templates between 3.5.0 and 3.5.1. However, If you don't mind the wait I can download a new .XML file from 3.5.1 when I get home from work. Come to think of it I should prolly do that anyways :p

I've got Black&Gold 3.5 running on a 3.5.1 board. Absolutly no problems I can see.

I'm having trouble with the color in the quick reply box and regular reply box. There is no frame so you can't see where to type.

I've had one other person report a bug like that. However, he was using the 3.0.X version of the style on 3.5.X (Which causes that glitch among many others.) Are you using the correct version of Black and Gold for the version of vBulletin you are running ?

Yes, I'm running 3.5.1 and just uploaded a fresh style and still have the same problem.
