Does an image for a hack have to be hosted for it to work?

It depends if the hack has the images stored in a directory and then calls to them or requires you to put the location of an image in the hack, then yes, in the last circumstance, it would have to be hosted.

Technically, if you expect to use an image anywhere on your site it has to be hosted somewhere. You can't call images from your computer.
